Form 461: The Excess Business Loss Limit Explained

Form 461 works out the excess business loss: the part of your combined business losses that you can't deduct this year. For 2025 the threshold is $313,000, or $626,000 on a joint return, and anything above that is carried forward as a net operating loss instead of reducing this year's tax.

All figures come from the IRS Instructions for Form 461 (2025) and the 2025 Form 461, as of October 2026.

Who must file Form 461 for 2025

You file it if you're a noncorporate taxpayer (that includes a trust taxed under section 511) and either of these is true:

  • your net losses from all your trades or businesses are more than $313,000 ($626,000 on a joint return), or
  • you'd report a loss of more than $156,500 on any one of Form 461, lines 1 through 8.

It's attached to whichever return you file: Form 1040, 1040-SR, 1040-NR, 1041, 1041-QFT, 1041-N or 990-T. Married couples filing jointly complete one Form 461 with both spouses' figures, and it also goes with any amended return.

The rule that surprises high earners

The excess business loss is worked out without counting income or deductions from working as an employee. In plain terms, a large salary doesn't soak up a large business loss. If you earned a big W-2 salary and your side business or partnership share lost far more than the threshold, the excess still can't come off this year's return.

Capital losses are kept out too. Losses from sales of capital assets aren't counted as business deductions, and capital gains only count up to the lesser of business capital gain net income or overall capital gain net income.

How the form is laid out

PartWhat it does
Part I, lines 1 to 9Collects every income and loss item on your return: business income from Schedule 1 line 3, capital gains, other gains, Schedule E income such as partnerships and S corporations, and farm income
Part II, lines 10 to 12Strips out the items that aren't from a trade or business
Part III, lines 14 to 16Applies the threshold; a negative figure on line 16 is your excess business loss

Lines 1 and 7 are left blank. Line 5 picks up the supplemental income or loss you report on Schedule E, and line 2 the business income or loss you report from Schedule C through Schedule 1.

The order the loss rules run in

  1. The at-risk rules.
  2. The passive activity loss rules.
  3. The excess business loss rules on Form 461.

So a loss that's already been held back as passive never reaches Form 461. Only what survives the first two tests is measured against the threshold. If you own part of a partnership or S corporation, whether the activity is a trade or business is decided at the entity level, not by you.

Where the disallowed amount goes

The line 16 figure is entered as a positive number on the other income line of your return, with "ELA" on the dotted line. For individuals that's Schedule 1 (Form 1040), line 8p. Trusts and estates use Form 1041, line 8, or the matching line on Forms 1041-QFT, 1041-N or Schedule A of Form 990-T.

The loss isn't lost. The instructions treat the excess business loss as a net operating loss carryover for later years, worked through Form 172. Keep a record of the amount each year, because you'll need it when the carryover is used.

Farming losses and what changed under P.L. 119-21

If you have both farming and nonfarming losses above the threshold, the threshold is allocated first to the farming losses, to the extent you have a net operating loss. Farmers also apply this limit before carrying any loss back 2 years.

Public Law 119-21, commonly called the One Big Beautiful Bill Act, made the disallowance of excess business losses permanent. It was previously a temporary rule, so this isn't a form you can expect to disappear.

What counts as a trade or business

An activity qualifies if your main purpose is income or profit and you're involved with continuity and regularity. You don't have to make a profit, but you do need a profit motive and ongoing effort to further the business. Losses limited under other rules in earlier years are brought back into the calculation when they're finally allowed.

What to have open before you start

Form 461 mostly copies figures you've already worked out, so gather these first:

  • Schedule 1 (Form 1040), line 3: business income or loss, for line 2.
  • Form 1040 or 1040-SR, line 7a: capital gain or loss, for line 3.
  • Schedule 1, line 4: other gains or losses, for line 4.
  • Schedule 1, line 5: rental, royalty, partnership, S corporation, estate and trust income, for line 5.
  • Schedule 1, line 6: farm income or loss, for line 6.
  • Any other trade or business income, gain or loss on your return, for line 8.

Then split out anything that isn't from a trade or business in Part II. Losses and deductions go on line 11 as positive figures, even though you'd normally show them as negatives elsewhere. That sign flip is the most common slip on this form.

The verdict

Form 461 only bites when business losses are big, but when it bites it changes your tax bill for the year. If a property, partnership or start-up loss is heading past $313,000 ($626,000 joint), plan on deducting only the threshold now and the rest as a carryover later. The IRS estimates 23 minutes to prepare the form, though gathering the line-by-line figures from your return takes longer than that.

Frequently asked questions

What is the excess business loss threshold for 2025?

$313,000, or $626,000 for taxpayers filing a joint return, under Rev. Proc. 2024-40.

Who has to file Form 461?

Noncorporate taxpayers whose net losses from all trades or businesses exceed $313,000 ($626,000 joint), or who'd report a loss of more than $156,500 on any one of lines 1 through 8.

Can W-2 wages offset an excess business loss?

No. The excess is worked out without regard to income or deductions from performing services as an employee, so salary doesn't absorb the loss.

What happens to a disallowed excess business loss?

It's treated as a net operating loss carryover to later years. See Form 172 for how NOL carryovers work.

Where do I report the excess business loss adjustment?

As a positive number on the other income line with "ELA" on the dotted line; for Form 1040 filers that's Schedule 1, line 8p.

Do capital losses count on Form 461?

No. Losses from sales or exchanges of capital assets aren't included in the total of trade or business deductions.
