Form 8582: Passive Activity Loss Limits and the $25,000 Rental Allowance

Form 8582 is the IRS form that works out how much of your passive activity losses, mostly rental property and businesses you don't work in, you can deduct this year. Passive losses generally only offset passive income, but if you actively participate in rental real estate you can deduct up to $25,000 of loss, as of October 2026, phasing out as modified AGI rises from $100,000 to $150,000.

Losses you can't use aren't lost: they carry forward. Everything below comes from the IRS's 2025 Instructions for Form 8582, checked in October 2026.

Do you have to file it?

Individuals, estates and trusts with passive activity deductions, including losses carried from earlier years, file Form 8582. You don't have to if all of these are true:

  • Rental real estate with active participation was your only passive activity.
  • You have no prior-year unallowed losses from any passive activity.
  • Your total rental real estate loss was $25,000 or less ($12,500 if married filing separately).
  • If married filing separately, you lived apart from your spouse all year.
  • You have no current or prior-year unallowed passive credits.
  • Your modified AGI was $100,000 or less ($50,000 if married filing separately).

The $25,000 special allowance and the phaseout

Modified AGI (single or joint)Maximum rental loss allowance
$100,000 or less$25,000
Over $100,000 and under $150,00050% of ($150,000 minus your MAGI)
$150,000 or moreNone

For married filing separately and living apart all year, the limits are halved: up to $12,500, phasing out between $50,000 and $75,000. So at a MAGI of $125,000 you'd get half of $25,000, which is $12,500 of allowance, as of October 2026.

The IRS's line-by-line example shows the cap working: a rental loss of $42,000 on line 4 against an allowance of $25,000 on line 8 means you enter $25,000 on line 9. The other $17,000 is suspended and carried to next year. (MAGI here isn't plain AGI: in another IRS example, AGI of $92,000 with $5,500 of taxable Social Security gives MAGI of $86,500.)

Active participation vs material participation

Active participation is the easier test, and it's what unlocks the $25,000. You generally qualify if you own at least 10% of the rental and make management decisions in a significant and bona fide sense: approving tenants, setting rents, approving capital or repair spending.

Material participation is stricter and matters if you want a rental to stop being passive altogether. Rental activity is normally passive even with material participation, unless you're a real estate professional:

  1. More than half of the personal services you performed in all trades or businesses were in real property trades or businesses where you materially participated, and
  2. You performed more than 750 hours of services in those real property businesses during the year.
  3. On a joint return, one spouse must meet both tests alone.

What happens to the losses you can't use

Passive losses that aren't allowed this year carry forward to the next year, and they're treated as deductions from the same activity. The big release comes when you sell or exchange your entire interest in the activity in a fully taxable transaction to an unrelated party: the suspended losses from that activity can then be deducted in full.

That's the planning point most rental owners miss. Years of suspended losses aren't wasted. They sit on Form 8582's worksheets and come back when you sell, which can offset a large part of the gain.

Filling it in

  1. List each passive activity on the worksheets, separating rental real estate with active participation from other passive activities.
  2. Part I: combine current income, current losses and prior-year unallowed losses.
  3. Part II: if you have rental real estate losses with active participation, figure your special allowance from your MAGI.
  4. Part IV: work out the total losses allowed, then allocate them back to each activity.
  5. Carry the allowed amounts to Schedule E or the other schedules involved, and keep the worksheets for next year's carryforward.
  6. If you sell a passive property, report the sale on Form 4797 and release the suspended losses.

Common Form 8582 mistakes

  • Using AGI instead of modified AGI for the phaseout. The IRS's own example takes taxable Social Security out of AGI first.
  • Claiming the $25,000 allowance on a rental you own less than 10% of. You aren't treated as actively participating below 10% by value.
  • Treating a sale to a related party as releasing suspended losses. The full release needs a fully taxable disposition to an unrelated party.
  • Throwing away old worksheets, which hold the record of losses carried forward.

Married couples filing separately should read the small print: the $12,500 maximum applies to married individuals who file separate returns and lived apart from their spouses at all times during the year, so check that before you choose a filing status.

The verdict

If your income is under $100,000 and you actively manage your rental, the $25,000 allowance covers most small landlords. Above $150,000 it disappears, so the losses wait. Either way, keep Form 8582 and its worksheets every year: the carryforward is a tax asset that pays out in full when you sell the property.

Frequently asked questions

Who has to file Form 8582?

Individuals, estates and trusts with passive activity deductions, including prior-year unallowed losses, unless they meet every condition of the rental real estate exception.

How much rental loss can I deduct with active participation?

Up to $25,000 ($12,500 if married filing separately and living apart), reduced by 50% of MAGI over $100,000 and gone at $150,000.

What happens to passive losses I can't deduct?

They carry forward to the next tax year as deductions from the same activity.

When can I deduct all my suspended passive losses?

When you sell or exchange your entire interest in the activity in a fully taxable transaction.

What makes someone a real estate professional for Form 8582?

More than half of their personal services were in real property businesses they materially participated in, and they performed more than 750 hours in those businesses during the year.

Can I use the $25,000 allowance if I own less than 10% of a rental?

No. The instructions say you aren't treated as actively participating if your interest, including your spouse's, was less than 10% by value at any time in the year.

Is rental income always passive on Form 8582?

Rental activity is generally passive even if you materially participate, unless you qualify as a real estate professional under the 750-hour test.
